If eBay get even a hint that you've paid for porn using Paypal, they'll close down your Paypal account!

That's not true.
If you follow the link through you'll see that Epoch have an agreement with PayPal to accept payments for UK/European sites and consumers. It's completely above board.
From what I see, and hear, it's been very successful and they'll be looking to expand it worldwide.

Here is PayPal's official policy, and a quote from it, which clearly states that it does allow US only transactions for some sexually oriented physical goods. Note that this is US-only and they specifically state that they do not allow transactions for such goods outside the US.

Sexually oriented digital goods or content delivered through a digital medium. Downloadable pictures or videos and website subscriptions are examples of digital goods.

Yes, Epoch do have an agreement with PayPal. However, epoch is a payments handler which facilitates the sale of a range of goods and services. Porn just happens to be one of them. So I guess it's a question of whether eBay! which owns PayPal, will see such a transaction as paying for porn with PayPal, or as an Epoch transaction into which they'll look no further.

You can't get an account directly with Paypal to accept payments for porn sites but by having an Epoch account you can then have PayPal as a payment option.
Epoch are a 3rd party processor that allow websites to take all sorts of payment options that aren't available otherwise.
They have agreements in place with 35 different payment types, PayPal being just one of them.

...We are honored to have been selected by PayPal for this pilot program, and are proud to offer this payment type to our clients. We agree with PayPal's approach to begin by offering this pilot exclusively in Europe. We look forward to continuing to work with PayPal and leading the industry in delivering quality payment options to our clients."

This isn't something that just happened.. it was worked out by many months of negotiations between 2 huge companies.
